Diouf has become the second player to make a swift exit from the north-east club this month.
The former Liverpool player passed a medical at Ewood Park on Thursday and will go straight into the squad for the Premier League clash at Middlesbrough.
Sunderland also allowed French full-back Pascal Chimbonda to leave the club this
week, as he headed back to Tottenham after just 16 appearances for the club.
Blackburn boss Allardyce worked with Senegal striker Diouf for three years during his time in charge at Bolton.
With Diouf signing, Allardyce has loaned out Matt Derbyshire to Olympiacos until the end of the season.
Allardyce said about Diouf: ‘He can play a few positions, down the right, down the left, as well as along the front.
‘I’m hoping he can come and give me the kind of performances he gave at Bolton.
‘At 26, he is in the prime of his career.
Diouf played 16 times for Sunderland, three times as a substitute, and has yet to score.
Like Chimbonda, he made a promising start under then-manager Roy Keane but fell out of favour amid suggestions of disciplinary problems.
Diouf has left just six after completing a £2.5m switch from Bolton.
